It is, model 1's are known to have the best sound output. Also, the headphone jack is the only way to get stereo sound out of games, as the system itself can't output stereo through a/v cables. So even if I were to play the sound out of the tv (which I can), it would only be in mono.

I suspect it is that volume slider. Try jumping the terminals inside to full volume bypassing the rheostat of the sliding pot. This will at least confirm if it is the headphone jack or that slider.

That headphone jack, is it really stereo separation or mono sound going to a stereo lead?
