I have some physical copies of PS1 games I want to play (FF9, Wild ARMS, and Alundra) should I play the physical discs in my PS3 or download them from PSN (worse option since I am cheap)?
Would the downloadable PSN version be less strenuous on my system or does it not matter?

I play all of my PS1 games on a PS1 - CRT HDTV with S-Video and it looks great. Not only do you get 100% compatibility, I think it looks better. Some games look the same, but particularly with 2D games, the PS3 will display colors too saturated and the image will be a little blurry compared to the PS1. This is really obvious in the Final Fantasy ports as well as games like Legend of Mana, etc.
My two cents. If you don't want to take my word for it, good for you! I'd advise just playing the games on each machine available and deciding what you like best.
No reason to worry about overheating or anything - your disc drive would last longer if you didn't use it, obviously, but you can get a PS1 for much less than a few PSN downloads.

So, it looks like I will play my PS1 games on my PS3... I just am worried about it's rumored fragile nature.
And... I am looking into getting a PS2 memory card adapter to transfer saves so that I can play the games on either the PS1 or 3.

My PS3 has overheated so I'm using it for PS3 games only. If yours has been fine so far it would be all right, but if you're concerned about its lifespan I'd advice taking the PS1 and a nice cable upstairs. Either solution will be fine for playing the games, obviously

I turn off smoothing and upscaling. It still upscales, but to 480p.
Smoothing just smears the image and looks horrible. It's nothing like the Bi-Linear filtering in the PS2. I have no clue why they didn't include that.
PS1 and 2 games look pretty trashy on anything that's not a CRT, and even then, they aren't all that pretty. The backwards compatibility does work though, and not having 5 memory cards to keep track of, along with wireless controllers, is nice.

That is exactly my thinking... but I have heard that PS1 discs have so much more loading that it can burn out a blu ray drive faster than normal. The RPGs in particular have a ton of loading. A lot of games use continuous CD playback and some like Crash Bandicoot spool constantly. If you want to save money and the blu-ray drive the only bet is to use something that isn't a PS3. Emulation, HD loaders on PS2, actually using a PS1, are all better than a useless PS3. If you want to play physical games, that's the way to go. You already have a PS1 and a PC so that will cost you nothing. You can even rip them to your PSP memory stick if you have homebrew installed 
I have no idea why you'd want to buy off PSN when you already have the discs and the original console. You'd still be wearing down the PS3's fans, hard drive, etc and those don't last forever either. My own PS3 died on me while I was playing a PS2 game and that seemed pretty silly to me. I've learned my lesson!
